How did she know?

    Actually, Aang was in the Avatar statewhen Azula ''killed" him, so there wouldnt be a new Avatar incarnation because the avatar spirit would be dead.

    I think that she could just tell for Zuko's reactions that for some reason he didn't believe that Aang was dead.

    Azula is good at "reading" people's minds.

    I don't know what part you missed, but Azula didn't know Aang was alive. Zuko didn't know if Aang died but he did know that Katara had the Spirit Water. The same spirit water that the Moon and Ocean Spirits were in. The same Ocean Spirit that kill Zhoa. Putting one, two and, three together I'm sure Zuko kinda figured that Aang could be alive. Azula by the way does know Zuko and it wasn't untill Zuko showed doubt that Aang was died that she had some doubts. Plus unlike Azula, Zuko can't lie or doesn't know how to do a good job at it, hence Zhoa knowing Zuko was the blue spirit.

    Going back to to the original question, "How did she know?" She didn't. She didn't tell the Fire Lord how the Avatar died untill she thought Zuko knew something. So she just planned for the "just in case he was", and unlike Zuko she don't need to earn her father's approval, she just conqured The Earth Kingdom, and she brought back Zuko and Iroh as instructed. She oblivously did more than had to do and had nothing to lose. She could afford to give Zuko the credit knowing it meant more to Zuko than it would to her and even if the Fire Lord would find out the truth she still looks good cause she almost killed aang and tried to give Zuko the credit.

    I feel like I'm repeating what Azula said, but like I said, you must have missed something!

    Azula can pretty much read people, and can tell when their lying. So she sensed Zuko was lying, and was hesitant when he told her the avatar could not have survived

    she didnt, but we are meant to think she did. she probably figured that a powerful being like the avatar wouldnt be so easily killed. and if he was (permanently) dead, she would at least have the satisfaction of driving zuko insane.

    I think the creators confirmed at some point that he wasn't quite in the avatar state when the lightning hit him, so wouldn't have killed off the avatar forever because he still hasn't mastered it yet (ie unlocked the final chakra by allowing himself to let go of his worldly attachments).

    It was later confirmed in that avatar 'special' where Aang is in the spirit world consulting the previous avatars. In the episode, the old air nomad avatar tells Aang that his ability to enter the avatar state is still temporarily disrupted (as the Guru warned him it would be if he did not finish, which we have been told he hasn't yet).

    One question I would like to ask is how did Zuko 'know' the avatar was still alive (he said as much when he sent CM after him)? We know he knew about the spirit water but he still could not of known if that would have been enough to save him or not.

    I think Zuko "knew" because he remembered Katara's spirit oasis water, and I also think he sort of went off of Azula's own suspicions. Besides, he didn't really know. But the fact that his whole reputation hung off of the fact that Aang might be alive, he didn't want to take that chance. He might have said "I know the Avatar's alive." for the benefit of CM, because someone might not be so into it if he said "I'm not sure if he's alive, so why don't you search around and make sure."

    Also, I don't think Zuko really is as dumb as everyone says.

    But then how could Roku have said since if it did happen before he wouldn't have become the Avatar.
